Analysis: SK Hynix ADR Premium Over Korean Stocks Reaches 51%, Reflecting Overheated AI Chip Trading
On July 26, SK Hynix's ADR, which was listed in the U.S. this month, has been trading at a significant premium compared to its local Korean stocks. Each ADR corresponds to 0.1 shares of the Seoul-listed stock and can be easily converted into Korean shares. However, over the past two weeks, the premium relative to Korean stocks has fluctuated between 16% and 51%, reaching 29% on Friday. U.S. investors are willing to pay a higher premium to trade SK Hynix shares directly in New York, rather than seeking brokers that can trade Korean stocks. This reflects that the U.S. market is not only willing to pay higher prices for chip stocks overall, but the demand for memory stocks is particularly evident, which is another manifestation of the current enthusiasm for AI trading.
Typically, when there is a significant price difference in dual-listed stocks, arbitrageurs would buy the lower-priced market stock and sell it in the higher-priced market after conversion. However, although SK Hynix ADR can be converted into Korean stocks, regulatory restrictions make it difficult for Korean stocks to be converted back into ADRs, and operations cannot be conducted without the company's permission. Therefore, hedge funds cannot engage in risk-free arbitrage, and if the premium continues to widen, shorting the ADR could lead to substantial losses.
Some of the premium is justifiable, including the Korean stock transaction tax, lower trading and custody costs in the U.S., reduced currency management needs for U.S. investors due to dollar pricing, and the greater tax efficiency of ADRs in U.S. ETFs. However, these factors typically only support a few percentage points of premium. In comparison, TSMC's ADR had an average premium of 3.2% from 2010 to 2020, while since the launch of ChatGPT in 2022, its average premium has risen to 15%.
The high premium of SK Hynix ADR indicates that the U.S. market's trading demand for AI chips and memory stocks is significantly higher than that of the Korean market. In the future, if investors shift to lower-priced Korean stocks, the company issues more ADRs, or market enthusiasm declines, the premium may narrow; if the narrowing is completed through the rise of Korean stocks, the impact on ADR investors will be limited. However, if the premium disappears due to a decline in U.S. ADRs or a simultaneous drop in chip stocks in both markets, holders may face losses.
